The R&D Tax Credit
The Research & Development (R&D) Tax Credit is one of the most valuable and underutilized tax incentives available to U.S. businesses. Originally enacted in 1981 and made permanent in 2015, it rewards companies for investing in innovation — and many businesses are already performing qualifying activities without realizing it.
What Is the R&D Tax Credit?
The R&D Tax Credit (formally the Credit for Increasing Research Activities under IRC Section 41) is a dollar-for-dollar federal tax credit — not just a deduction — for qualified research expenses. Many states also offer their own R&D credits on top of the federal benefit.
Unlike a deduction that reduces taxable income, a tax credit directly reduces the amount of tax you owe. For qualifying businesses, the credit can be worth 6%–8% of eligible research spending each year, and unused credits can be carried forward up to 20 years.
Who Qualifies?
You don't need to be a tech company or have a dedicated R&D department. Businesses across a wide range of industries qualify, including:
The Four-Part Qualification Test
To qualify for the R&D Tax Credit, an activity must meet all four of the following criteria:
Permitted Purpose
The activity must relate to developing or improving the functionality, performance, reliability, or quality of a business component (product, process, software, technique, formula, or invention).
Technological in Nature
The activity must fundamentally rely on principles of physical, biological, computer, or engineering science.
Elimination of Uncertainty
The activity must be intended to discover information that eliminates technical uncertainty about the development or improvement of a product or process.
Process of Experimentation
The activity must involve a process of evaluating one or more alternatives to achieve a desired result — through modeling, simulation, systematic trial and error, or other methods.
Qualifying Expenses
The following categories of expenses can be included in your R&D Tax Credit calculation:
Employee Wages
Wages paid to employees directly engaged in, supervising, or supporting qualified research activities.
Supplies
Costs of supplies consumed in the research process (excluding capital items and general administrative supplies).
Contract Research
65% of amounts paid to third-party contractors performing qualified research on your behalf.
Computer Rental/Cloud
Costs for renting or leasing computers used directly in qualified research, including cloud computing costs.
Special Benefit for Startups & Small Businesses
Qualified small businesses (under $5M in gross receipts and fewer than 5 years of revenue) can apply up to $500,000 of the R&D credit per year against payroll taxes — even if they have no income tax liability yet.
This makes the R&D Tax Credit one of the few tax incentives that delivers real cash value to early-stage companies that are not yet profitable.
